I bought a used 500 gallon tank, about 8' tall and 4' diameter. They put the output bung about 3' up from the bottom, and on the inside a pipe runs downward from the bung but stops about 18" from the bottom, so I ran out of water (my first fill) with quite a bit still left.

Is this normal practice? What is the reason and how close to the bottom is usual?

really depends on what the tank was designed for. It is common to allow sediment to settle and your not drawing it off, and will only need regular use. probably not needed in your case.
Why don't you plumb a drop leg in to reach lower to the bottom of your tank.
